Prosperity Bancshares (PB) Q3 2026 earnings review

Prosperity Bancshares widens its lending margin, but underlying loans shrink

Prosperity Bancshares, a Texas and Oklahoma lender, lifted its lending spread and cut operating costs in its first quarter with Stellar Bank while underlying loan balances shrank. Profit per share excluding one-offs rose 15% from a year ago to $1.67, above what the company's own plan pointed to, as the net interest margin jumped to 3.73%. Chief executive David Zalman highlighted the bank's $54 billion asset scale, but $70 million in merger charges cut reported profit per share to $1.18.

⚖️ Verdict: 🟢 Bullish

The story got better because the Stellar integration is delivering margin and cost gains ahead of schedule. Operating expenses excluding merger charges beat the bank's target by more than $5 million, and the net interest margin reached its year-end goal a quarter early. One caution: stripping out the loans Stellar brought at closing shows combined loans fell by about $478 million, by our math, while acquired troubled loans pushed nonperforming assets up by nearly half.

The question now is whether the enlarged bank can grow its loan book without buying more competitors. Either construction loans approved earlier this year start funding and lift balances, or high loan pricing keeps driving borrowers to rival lenders. Loan balances in the first half of 2027 will tell.

Net Interest Margin Hit Its Year-End Target Early

Prosperity Bancshares, a regional bank operating across Texas and Oklahoma, relies on its net interest margin (NIM) — the spread between what it earns on loans and bonds and what it pays on deposits — to drive profit. Management previously aimed for this margin to reach 3.70% to 3.75% by the end of 2026. The bank hit 3.73% in the third quarter, up 26 basis points from the second quarter and 49 basis points from a year ago.

  • Yield on loans held for investment: 6.09%, up 16 basis points from last quarter
  • Yield on investment securities: 2.92%, up 26 basis points from last quarter
  • Loan discount accretion (accounting income from acquired loans): $11.6 million, up from $4.0 million last quarter

Closing the Stellar Bancorp acquisition on July 1 lifted the margin because Stellar carried higher-yielding loans. By our math, accounting income from acquired loans added about 10 basis points to the margin, leaving the underlying margin at 3.63%. That still beat what the Stellar combination alone pointed to, because older bonds kept rolling into higher yields.

What to watch: fourth-quarter interest-bearing demand deposit costs, which jumped from 0.99% to 1.40% this quarter. A further rise in deposit pay rates would cap how much of next year's bond repricing reaches the bottom line.

Operating Costs Beat the Plan and American Bank Integrated

Chief executive David Zalman said "Our greater scale strengthens our competitiveness, improves efficiency, and enables technology investments that would be difficult for a smaller bank." Prosperity bought three Texas lenders this year — American Bank, Southwest Bancshares, and Stellar Bancorp — and needs to combine their computer systems to cut duplicate overhead.

The lender completed the operational integration of American Bank during the third quarter and kept combined operating expenses excluding merger charges to $238.9 million, by our math. That beat the company's $244 million to $250 million plan and held the efficiency ratio (operating expenses as a share of revenue, excluding one-offs) to 48.03%.

What to watch: the operational integration of Texas Partners Bank, scheduled for November 2026, and Stellar Bank in early 2027. Completing both on time unlocks the remaining $80 million to $110 million in annual cost savings management has targeted.

Free Checking Balances Rose With Stellar

Two standing concerns eased this quarter: customer shifts out of free checking accounts and merger limits on share buybacks. Adding Stellar's commercial customer base lifted noninterest-bearing deposits (accounts that pay zero interest) by $3.10 billion from last quarter to $13.84 billion.

That raised free deposits to 33.6% of total deposits, up from 32.9% in the second quarter, which helps shield the bank from higher funding costs. With the Stellar deal closed, Prosperity also stepped up share repurchases to 457 thousand shares for $31.8 million, more than double the second quarter's pace, and raised its fourth-quarter dividend by 6.7%.

What to watch: fourth-quarter share repurchases under the 2026 authorization, which has about 3.37 million shares remaining before it expires on January 26, 2027. A fourth-quarter slowdown would show that lower capital ratios after the cash deal are now limiting buybacks.

🔴🔴 persistent GROWTH contradicts narrative

Underlying Loans and Deposits Shrank After Stellar Closed

Zalman highlighted that total loans grew 45.5% from a year ago to $32.06 billion and deposits rose 48.4% to $41.23 billion, noting "These increases primarily reflect our three recent mergers." While the headline balance sheet expanded past $54 billion, the bank's underlying customer balances went backward during the quarter.

  • Total loans vs Q2 plus Stellar at close: down $478 million, or 1.5%, by our math
  • Loans excluding the Warehouse Purchase Program vs Q2 plus Stellar: down $319 million, or 1.0%, by our math
  • Total deposits vs Q2 plus Stellar at close: down $85 million, or 0.2%, by our math

Stellar brought $7.51 billion of loans and $8.72 billion of deposits when the deal closed on July 1. Because total loans rose by only $7.03 billion and deposits by $8.63 billion over the quarter, the combined bank experienced net loan paydowns and slight deposit runoff. Without new acquisitions, earning assets are not growing.

What to watch: underlying loan growth in the first half of 2027, when previously approved construction loans begin funding. Continued contraction then would show that high loan pricing is costing the bank market share.

Merger Charges Cut Reported Profit and Diluted Book Value

Buying three banks in nine months carried a heavy upfront bill this quarter. Prosperity booked $69.7 million in merger-related expenses (14.1% of revenue, up from nearly zero a year ago) and a $5.0 million out-of-state tax settlement, which pushed its effective tax rate up to 24.4%.

Salaries and benefits also rose by 1.4 percentage points of revenue from a year ago, while amortization of core deposit intangibles (non-cash charges for acquired customer relationships) rose by 1.4 points. As a result, reported profit per share fell 18.6% from a year ago to $1.18, even though profit per share excluding one-offs rose 15.2% to $1.67.

Issuing 19.4 million shares and paying $578.7 million in cash for Stellar also added $898.2 million of goodwill and reduced tangible book value per share (net worth excluding goodwill and intangibles) by 8.7% from last quarter to $39.71. The company noted this goodwill figure still excludes "the subsequent fair value adjustments that have not yet been finalized".

What to watch: fourth-quarter merger-related expenses as Texas Partners Bank converts in November and Stellar prepares for early 2027. Until those charges end, reported profit will lag the excluding-one-offs figure.

🔴 persistent CASH

Acquired Bad Loans Lifted Nonperforming Assets by 48%

Folding in Stellar's loan book brought more troubled borrowers onto Prosperity's balance sheet. Nonperforming assets (loans not paying interest plus foreclosed property) rose 48.5% from last quarter to $193.9 million, or from 0.34% to 0.41% of average earning assets.

For the tenth quarter in a row, the bank recorded zero provision for credit losses on its income statement. Instead, it added $213.5 million to its loan loss allowance through merger accounting at the Stellar close ($146.1 million for credit-deteriorated loans and $67.4 million for seasoned loans). That lifted the allowance to 1.91% of loans excluding mortgage warehouse balances, up from 1.61% in the second quarter.

What to watch: quarterly net charge-offs, which doubled from $2.2 million in the second quarter to $4.4 million in the third. If charge-offs rise outside the pre-reserved acquired loans, Prosperity will have to resume taking credit provisions through its income statement.

❓ Key Questions

What was monthly new loan production in Q3?

In the second quarter, management reported $454 million in average monthly new loan production to show that customer demand was improving despite flat loan balances. The earnings release does not include this figure for the combined bank.

How much more in Stellar merger charges remains?

Prosperity booked $69.7 million in merger expenses this quarter and $113.0 million year-to-date across its three deals, while noting that Stellar fair value adjustments are not yet finalized. Investors need the remaining charge estimate for the fourth quarter and 2027.

Why did interest-bearing demand deposit rates jump 41 bps?

The average rate paid on interest-bearing demand deposits rose from 0.99% in the second quarter to 1.40% in the third. Management did not say how much of that increase came from Stellar's deposit book versus higher rates paid to existing customers.

What is the updated Q4 expense and accretion outlook?

Management gives quarterly targets for operating expenses and loan discount accretion on its conference call rather than in the earnings release. With third-quarter expenses beating at $238.9 million and accretion jumping to $11.6 million, the fourth-quarter baseline has shifted.
