Hawthorn Bancshares (HWBK) Q3 2026 earnings review

Hawthorn Bancshares widens its lending spreads, but problem loans double

Hawthorn Bancshares, the parent of Missouri lender Hawthorn Bank, widened its lending spreads and closed anine-branch acquisition while problem loans rose. Net interest margin — the profit spread on lending — climbed to 4.41%, lifting profit per share excluding one-offs by 38% from a year ago. Buying FSC Bancshares expanded total loans by 19% from last quarter, while discounted tax credits also helped reported net income.

⚖️ Verdict: 🟢 Bullish

The story got better because expanding loan yields and flat deposit costs pushed core profitability to a multi-year high just as the bank added a 20% larger deposit base. One caution: non-performing loans doubled from a year ago to $9.8 million on commercial credit stress, and the cash-and-stock acquisition cut tangible book value per share by 11% from June.

The question now is how much the new northern Missouri branches will add to earnings once they contribute for a full quarter, and whether commercial credit trouble will eat into those gains. Either a full quarter of acquired loans lifts net interest income with low credit losses, or rising commercial defaults force higher loss provisions. Fourth-quarter net interest income and non-performing loan balances will tell.

🟢🟢 MARGIN

Lending Spreads Reached a Multi-Year High

Hawthorn Bancshares, the parent of Missouri lender Hawthorn Bank, makes most of its money on the spread between loan interest and deposit costs. Net interest margin — the profit spread on its lending and investing — rose for a fourth straight quarter to 4.41%, up 0.44 percentage points from a year ago.

The company said net interest income grew $2.4 million from last year to $19.3 million, "driven primarily by higher rates on earning assets in the current quarter" and lower deposit funding costs. Average loan yields climbed 0.30 percentage points from a year ago to 6.42%, while the average rate paid on deposits fell 0.23 percentage points to 2.13%.

This matters because the bank repriced loans higher while holding deposit rates flat from the second quarter. What to watch: net interest margin in the fourth quarter, the first full period including Farmers State Bank. A reading at or above 4.41% would show the acquired loan book carries similar spreads.

🟢 GROWTH

The FSC Purchase Reshapes the Balance Sheet

Before this quarter, Hawthorn's loan book had shrunk for three consecutive periods. On September 3, the bank completed its purchase of FSC Bancshares and its subsidiary, Farmers State Bank, adding nine branches in northern Missouri.

  • Loans held for investment: $1.69 billion, up $273.8 million or 19.3% from last quarter
  • Total deposits: $1.79 billion, up $302.8 million or 20.3% from last quarter
  • Non-interest bearing demand deposits: 26.6% of total deposits, down from 28.0% in June

The lender said the balance-sheet gains came "mainly due to acquisition of FSC Bancshares, Inc." Because the deal closed with less than four weeks left in the quarter, the third-quarter income statement captured only a fraction of the new assets' earning power. What to watch: fourth-quarter net interest income, which will show the full quarterly revenue run rate of the combined bank.

Operating Costs Fell Before Merger Bills

A bank's efficiency ratio measures overhead expenses as a share of total income, so a lower number means higher profitability. Reported non-interest expense — the cost of staff, branches and administration — jumped 16.6% from a year ago to $14.9 million, pushing the reported efficiency ratio up 2.7 percentage points to 65.0%.

That increase came from $2.0 million of one-time merger bills, which took 8.5% of total income by our math. Excluding one-offs and intangible amortization, overhead was $12.8 million, flat against last year while total income grew 11.7% by our math. That pushed the efficiency ratio excluding one-offs down 6.7 percentage points to 55.6%.

What to watch: non-interest expense excluding merger costs in the second quarter of 2027, the first period after the two banks combine their systems. A drop in the efficiency ratio below 55% would show the deal delivered back-office cost savings.

🐻 Bear Case

🔴🔴 MACRO contradicts narrative

Problem Commercial Loans Doubled From Last Year

In its headline bullets, Hawthorn wrote that "Credit quality remained stable with non-performing assets to total loans of 0.59% compared to 0.48% in the prior year quarter". Non-performing loans are loans 90 days past due or no longer accruing interest, and non-performing assets add foreclosed real estate.

The underlying dollar figures tell a tougher story. Non-performing loans rose 47.7% from last quarter and 100.1% from a year ago to $9.8 million, by our math. That pushed their share of total loans from 0.32% a year ago to 0.58%, even with the newly acquired loan book expanding the denominator.

The company said the year-over-year rise was "due to an increase in non-accrual loans within the commercial loan segment". While the loan loss reserve grew to $24.4 million on day-one merger accounting, reserve coverage of non-performing loans fell from 446.0% a year ago to 248.7%.

What to watch: non-performing loans and net charge-offs in the fourth quarter. Another sequential rise in commercial non-accruals would force higher credit loss provisions and cut into the earnings gained from the merger.

🔴 CAPITAL ALLOCATION

The Cash-And-Stock Deal Cut Tangible Equity

To buy FSC Bancshares, Hawthorn paid $17.0 million in cash and issued 413,042 common shares. That payout created $26.0 million of goodwill and other intangible assets on the balance sheet, where the bank had none in the second quarter.

  • Tangible book value per share (net worth excluding intangibles): $23.58, down 11.1% from $26.51 in June by our math
  • Common equity Tier 1 capital ratio: 10.15%, down 1.92 percentage points from last quarter
  • Total risk-based capital ratio: 14.29%, down from 16.40% in June

The company stays well above regulatory minimums, so the lower ratios do not threaten its dividend. However, it took an immediate 11% hit to tangible net worth per share that the new branches must now earn back. What to watch: how fast retained earnings rebuild tangible book value per share back toward $26.51 over the next year.

Discounted Tax Credits Lifted Third-Quarter Profit

Hawthorn's pre-tax profit rose 4.8% from a year ago by our math, but reported net income jumped 15.2% to $7.1 million. Income tax expense fell 42.2% to $0.8 million, cutting the effective tax rate from 18.1% a year ago to 10.0% "due to the utilization of federal income tax credits purchased at a discount which reduced tax expense during the quarter". By our math, that lower tax rate added $0.6 million, or $0.09 per share, to third-quarter profit.

Diluted share count (26Q3) 7.02 million
⇗ accelerating

Average diluted shares rose 1.4% from a year ago and 1.6% from last quarter, by our math, because the lender issued 413,042 shares on September 3 to close the FSC deal. ❓ Key Questions

How much did Farmers State Bank add to Q3?

Hawthorn included Farmers State Bank for 28 days of the quarter but did not break out its standalone loans, deposits, or revenue. Investors need the acquired balances at close to see whether Hawthorn's legacy loan and deposit books stopped shrinking.

Did the new problem loans come from FSC?

Non-performing loans jumped by $3.2 million in the quarter to $9.8 million. Management attributed the year-over-year rise to commercial loans, but did not say whether those troubled credits arose inside Hawthorn's existing portfolio or arrived with the acquisition.

Will discounted tax credits lower the tax rate again?

Purchased federal tax credits cut the third-quarter effective tax rate to 10.0% from 18.0% in the second quarter, adding $0.09 per share to earnings by our math. Management did not disclose whether more tax credits remain available for the fourth quarter.

What cost savings will the March 2027 merger bring?

Hawthorn spent $2.0 million on acquisition costs this quarter and will run Farmers State Bank as a separate division until March 2027. Management has not stated how much annual overhead expense it expects to remove once the two banks combine.
