Five Star Bancorp (FSBC) Q3 2026 earnings review

Five Star Bancorp's lending profit jumps, while purchased loans pad growth

Five Star Bancorp, a California commercial bank, grew its lending profit while digesting a summer stock sale. Net interest income rose 29% from a year ago to $51 million as the lending margin rebounded, and net income climbed 34% to $22 million. Even with 11% more average shares from the July offering, chief executive James E. Beckwith delivered a one-cent sequential gain in profit per share, and loan growth stayed well above what the bank's earlier full-year outlook pointed to.

โš–๏ธ Verdict: ๐ŸŸข Bullish

The story got better because the lending margin recovered from last quarter's dip, watch-list loans stopped rising, and the $130 million stock sale rebuilt capital ratios. One caution: by our math, third-party consumer loan purchases supplied nearly half of the quarter's $185 million net loan growth, masking slower growth from the bank's own lending team.

The question now is whether the bank's expanded team of 50 business development officers can drive loan growth on its own as customer payoffs rise, or whether Five Star must keep buying consumer loan packages to deploy its new capital. Fourth-quarter loan originations and the consumer portfolio balance will tell.

Lending Margin Rebounded as Loan Yields Rose

Net interest margin (NIM, the profit spread a bank earns between its loans and its deposits) had slipped in the second quarter because extra cash sat in lower-yielding bank accounts. In the third quarter, the California business bank reversed almost all of that dip. Net interest income rose 10.5% from last quarter to $50.9 million, and the margin widened by 0.06 percentage points to 3.69%.

  • Average loan yield: 6.14%, up 0.06 percentage points from last quarter
  • Total interest-earning asset yield: 5.74%, up 0.05 percentage points from last quarter
  • Total cost of funds: 2.25%, up 0.02 percentage points from last quarter and down 0.26 percentage points from a year ago

Five Star Bancorp said the wider spread came from "primarily reflecting growth in higher-yielding loans and an increase in the yield on interest-earning assets, partially offset by higher deposit funding costs". Older loans resetting to higher rates lifted the portfolio yield even while cash balances grew, so profit rose faster than assets.

What to watch: average loan yields and cash balances in the fourth quarter. Putting the remaining stock-offering cash into loans would push the lending margin back above 3.70%.

Share Sale Rebuilt Capital and Book Value

Chief executive James E. Beckwith said the July sale of 3.13 million shares raised $130.0 million in net proceeds, "expanding our capacity for organic growth and strategic investment". Selling stock above book value lifted tangible book value per share (net worth per share) by 13.6% in one quarter to $25.15, and raised the common equity Tier 1 ratio (a core measure of bank capital strength) by 2.55 percentage points to 12.52%.

The offering increased the average diluted share count by 11.1% from the second quarter. Even with those extra shares, diluted profit per share rose by a penny to $0.92 because net income grew 12.9% to $21.9 million. Return on average equity dipped from 16.67% to 15.04% as the equity base expanded by $143.4 million.

What to watch: fourth-quarter diluted share count, which will carry the full 24.5 million period-end shares. The bank needs another quarter of loan growth to keep profit per share rising against a 3.5% higher share count.

Core Deposits Replaced More Wholesale Funding

Five Star is replacing wholesale deposits (rate-sensitive brokered and state time deposits) with relationship accounts gathered by its sales force. The lender added five business development officers to reach 50, opened a branch in Lodi and an office in Calabasas, and made four hires in Palo Alto, "bringing our high-tech, high-touch relationship-based banking experience to more clients", Beckwith said.

Non-wholesale deposits grew by $75.1 million, or 1.7%, in the quarter, which allowed the bank to pay off another $50.0 million of wholesale funding. By our math, wholesale balances are down to $200.0 million, or 4.15% of total deposits. Non-interest-bearing deposits (accounts that pay zero interest) also rebounded by $36.1 million to 25.09% of the deposit base.

What to watch: the remaining $200.0 million of wholesale deposits in the fourth quarter. Management had aimed to exit wholesale funding by year-end, which requires another $200 million of core inflows.

๐Ÿป Bear Case

๐Ÿ”ด๐Ÿ”ด persistent PRODUCT contradicts narrative

Purchased Consumer Loans Drove Nearly Half of Growth

Beckwith highlighted that total loans held for investment grew $184.5 million, or 4.1% in the quarter, and framed the recent capital raise around organic expansion. However, the balance-sheet notes show that nine-month loan growth included $230.7 million of purchased consumer loans, up from $145.0 million at the end of June.

  • Third-quarter consumer loans purchased: $85.7 million by our math, or 46% of total net loan growth
  • Organic net loan growth: $98.8 million by our math, or 2.2% from last quarter (down from $181.8 million in the second quarter)
  • Third-quarter payoffs and paydowns: $354.2 million by our math, up from $333.0 million last quarter
  • Consumer and other loan book: $425.5 million, up 53.0% from a year ago

This matters because management previously told investors it bought consumer loans only to keep that portfolio near $300 million. Instead, the consumer book has grown well past that cap, masking a slowdown in loans originated by the bank's own team as borrower payoffs rose.

What to watch: consumer loan purchases and total payoffs in the fourth-quarter report. Continued reliance on third-party loan packages would show that customer payoffs are eating into the sales team's originations.

Watch-List Loans Stopped Growing in the Third Quarter

During the first half of 2026, loans with early signs of credit trouble rose by more than a third, and one $11.4 million Community Reinvestment Act loan went onto non-accrual (meaning the borrower stopped paying interest). In the third quarter, that credit migration paused. Watch-rated loans (the mildest warning grade) fell from $154.6 million to $147.2 million, and substandard loans dipped slightly to $20.1 million.

Special mention loans (a middle warning grade) rose by $3.6 million to $48.5 million, so total criticized loans edged down 1.9% to $215.7 million by our math. Nonperforming loans eased from 0.30% of the book to 0.28%, and Five Star said the $11.4 million loan "remains well secured by collateral with an appraised value that meaningfully exceeds its carrying amount". Even so, the loan-loss reserve sits at 1.05% of loans, down from 1.09% at year-end.

What to watch: whether any of the $48.5 million in special mention loans move into substandard or non-accrual next quarter. A second large non-paying loan would force higher credit provisions.

Risks This Quarter Didn't Answer

Two standing concentration risks could not be fully measured from the earnings release alone, though partial balance-sheet numbers show the exposures remain large.

  • Commercial real estate concentration: commercial mortgages rose $81.8 million to $3.68 billion (78.2% of total loans by our math); the regulatory ratio to risk-based capital (615% last quarter) and the breakdown of mobile-home and RV park loans await the quarterly Form 10-Q filing.
  • Public-agency deposit concentration: the share of government deposits (28.3% last quarter) is only disclosed in the filing, though Federal Home Loan Bank letters of credit pledged to back local-agency deposits rose by $137.0 million to $1.16 billion.

Earlier Rate Cuts Kept Funding Costs Below Last Year

Three Federal Reserve interest-rate cuts that began in September 2025 lowered the effective federal funds rate by 0.21 percentage points over the past year to 3.88%. Those cuts let Five Star reprice its money market and time deposits lower, cutting the average cost of interest-bearing liabilities from 3.35% a year ago to 2.97%, while new loan originations kept overall loan yields unchanged from last year at 6.14%.

โ“ Key Questions

What is the new ceiling for purchased consumer loans?

Five Star bought $85.7 million of consumer loans in the third quarter by our math, pushing that portfolio to $425.5 million. Management previously said it would hold the book near $300 million and only replace payoffs.

Will wholesale deposits still reach zero by December?

Wholesale deposits fell by $50.0 million in the third quarter to $200.0 million by our math, a slower runoff than the $133.1 million cut in the second quarter. Management had aimed to exit the category by year-end.

Did the stock sale lower commercial real estate concentration?

Commercial real estate loans stood at 615% of risk-based capital in June. Adding $130.0 million of new equity should bring that regulatory ratio down, depending on risk-weighted asset growth in the upcoming filing.

What share of deposits now comes from government agencies?

Letters of credit pledged to the Federal Home Loan Bank for local-agency deposits rose by $137.0 million to $1.16 billion. The quarterly filing will show whether public funds moved above June's 28.3% share of deposits.
